Is Shenzhen Everwin Precision Technology (SZSE:300115) Using Too Much Debt?
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Shenzhen Everwin Precision Technology Co., Ltd. (SZSE:300115) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we think about a company's use of debt, we first look at cash and debt together.

What Is Shenzhen Everwin Precision Technology's Debt?
As you can see below, Shenzhen Everwin Precision Technology had CN¥7.61b of debt, at March 2024, which is about the same as the year before. You can click the chart for greater detail. However, it also had CN¥2.63b in cash, and so its net debt is CN¥4.98b.
A Look At Shenzhen Everwin Precision Technology's Liabilities
We can see from the most recent balance sheet that Shenzhen Everwin Precision Technology had liabilities of CN¥9.70b falling due within a year, and liabilities of CN¥2.81b due beyond that. On the other hand, it had cash of CN¥2.63b and CN¥3.94b worth of receivables due within a year. So it has liabilities totalling CN¥5.94b more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Shenzhen Everwin Precision Technology has a market capitalization of CN¥13.3b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Shenzhen Everwin Precision Technology has a debt to EBITDA ratio of 3.3 and its EBIT covered its interest expense 6.3 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. It is well worth noting that Shenzhen Everwin Precision Technology's EBIT shot up like bamboo after rain, gaining 82% in the last twelve months. That'll make it easier to manage its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Shenzhen Everwin Precision Technology's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last two years, Shenzhen Everwin Precision Technology actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.
Our View
The good news is that Shenzhen Everwin Precision Technology's demonstrated ability to convert EBIT to free cash flow delights us like a fluffy puppy does a toddler. But truth be told we feel its net debt to EBITDA does undermine this impression a bit. Taking all this data into account, it seems to us that Shenzhen Everwin Precision Technology takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
