If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. However, after investigating Unisplendour (SZSE:000938), we don't think it's current trends fit the mold of a multi-bagger.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Unisplendour:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.07 = CN¥3.3b ÷ (CN¥89b - CN¥41b) (Based on the trailing twelve months to June 2024).

Therefore, Unisplendour has an ROCE of 7.0%. In absolute terms, that's a low return, but it's much better than the Electronic industry average of 5.6%.

What Can We Tell From Unisplendour's ROCE Trend?

On the surface, the trend of ROCE at Unisplendour doesn't inspire confidence. Around five years ago the returns on capital were 9.8%, but since then they've fallen to 7.0%. However it looks like Unisplendour might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It may take some time before the company starts to see any change in earnings from these investments.

On a side note, Unisplendour's current liabilities have increased over the last five years to 46% of total assets, effectively distorting the ROCE to some degree. Without this increase, it's likely that ROCE would be even lower than 7.0%. And with current liabilities at these levels, suppliers or short-term creditors are effectively funding a large part of the business, which can introduce some risks.

Our Take On Unisplendour's ROCE

To conclude, we've found that Unisplendour is reinvesting in the business, but returns have been falling. And in the last five years, the stock has given away 25% so the market doesn't look too hopeful on these trends strengthening any time soon. In any case, the stock doesn't have these traits of a multi-bagger discussed above, so if that's what you're looking for, we think you'd have more luck elsewhere.

On a final note, we've found 1 warning sign for Unisplendour that we think you should be aware of.
