These 4 Measures Indicate That Quectel Wireless Solutions (SHSE:603236) Is Using Debt Safely
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Quectel Wireless Solutions Co., Ltd. (SHSE:603236) does carry debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Quectel Wireless Solutions's Debt?
As you can see below, Quectel Wireless Solutions had CN¥2.45b of debt at September 2024, down from CN¥2.77b a year prior. However, because it has a cash reserve of CN¥1.76b, its net debt is less, at about CN¥685.5m.
How Healthy Is Quectel Wireless Solutions' Balance Sheet?
The latest balance sheet data shows that Quectel Wireless Solutions had liabilities of CN¥6.20b due within a year, and liabilities of CN¥1.77b falling due after that. Offsetting this, it had CN¥1.76b in cash and CN¥3.69b in receivables that were due within 12 months. So its liabilities total CN¥2.51b more than the combination of its cash and short-term receivables.
Of course, Quectel Wireless Solutions has a market capitalization of CN¥14.1b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Looking at its net debt to EBITDA of 0.78 and interest cover of 6.3 times, it seems to us that Quectel Wireless Solutions is probably using debt in a pretty reasonable way. So we'd recommend keeping a close eye on the impact financing costs are having on the business. Better yet, Quectel Wireless Solutions grew its EBIT by 368% last year, which is an impressive improvement. If maintained that growth will make the debt even more manageable in the years ahead. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Quectel Wireless Solutions's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, Quectel Wireless Solutions actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Our View
Happily, Quectel Wireless Solutions's impressive conversion of EBIT to free cash flow implies it has the upper hand on its debt. And that's just the beginning of the good news since its EBIT growth rate is also very heartening. Zooming out, Quectel Wireless Solutions seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity.
