Solid profit numbers didn't seem to be enough to please Datang Telecom Technology Co., Ltd.'s (SHSE:600198) shareholders. Our analysis suggests they may be concerned about some underlying details.

Examining Cashflow Against Datang Telecom Technology's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to September 2024, Datang Telecom Technology recorded an accrual ratio of 0.30. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Even though it reported a profit of CN¥75.2m, a look at free cash flow indicates it actually burnt through CN¥236m in the last year. We also note that Datang Telecom Technology's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of CN¥236m. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

How Do Unusual Items Influence Profit?
The fact that the company had unusual items boosting profit by CN¥42m, in the last year, probably goes some way to explain why its accrual ratio was so weak. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And, after all, that's exactly what the accounting terminology implies. We can see that Datang Telecom Technology's positive unusual items were quite significant relative to its profit in the year to September 2024.
