We Think That There Are More Issues For Hainan Expressway (SZSE:000886) Than Just Sluggish Earnings

Examining Cashflow Against Hainan Expressway's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Hainan Expressway has an accrual ratio of 0.39 for the year to September 2024. As a general rule, that bodes poorly for future profitability. To wit, the company did not generate one whit of free cashflow in that time. In the last twelve months it actually had negative free cash flow, with an outflow of CN¥735m despite its profit of CN¥83.8m, mentioned above. We also note that Hainan Expressway's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of CN¥735m. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

How Do Unusual Items Influence Profit?
Given the accrual ratio, it's not overly surprising that Hainan Expressway's profit was boosted by unusual items worth CN¥15m in the last twelve months. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution. We ran the numbers on most publicly listed companies worldwide, and it's very common for unusual items to be once-off in nature. And, after all, that's exactly what the accounting terminology implies. If Hainan Expressway doesn't see that contribution repeat, then all else being equal we'd expect its profit to drop over the current year.

Hainan Expressway had a weak accrual ratio, but its profit did receive a boost from unusual items. For the reasons mentioned above, we think that a perfunctory glance at Hainan Expressway's statutory profits might make it look better than it really is on an underlying level.
