We Think You Should Be Aware Of Some Concerning Factors In Beijing Kingee Culture Development's (SZSE:002721) Earnings

Examining Cashflow Against Beijing Kingee Culture Development's Earnings

To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of CN¥90m, in contrast to the aforementioned profit of CN¥1.19b. We also note that Beijing Kingee Culture Development's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of CN¥90m. Having said that, there is more to consider. We must also consider the impact of unusual items on statutory profit (and thus the accrual ratio), as well as note the ramifications of the company issuing new shares. One positive for Beijing Kingee Culture Development shareholders is that it's accrual ratio was significantly better last year, providing reason to believe that it may return to stronger cash conversion in the future. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.
