When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Lihuayi Weiyuan Chemical Co., Ltd. (SHSE:600955) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Healthy Is Lihuayi Weiyuan Chemical's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Lihuayi Weiyuan Chemical had liabilities of CN¥2.11b due within 12 months and liabilities of CN¥2.82b due beyond that. Offsetting this, it had CN¥1.36b in cash and CN¥5.30m in receivables that were due within 12 months. So it has liabilities totalling CN¥3.57b more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since Lihuayi Weiyuan Chemical has a market capitalization of CN¥8.83b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Lihuayi Weiyuan Chemical's net debt is 3.7 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Importantly, Lihuayi Weiyuan Chemical's EBIT fell a jaw-dropping 46% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Lihuayi Weiyuan Chemical will need earnings to service that debt. Our View

To be frank both Lihuayi Weiyuan Chemical's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, we think it's fair to say that Lihuayi Weiyuan Chemical has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
