We Think Cofco Sugar HoldingLTD (SHSE:600737) Can Stay On Top Of Its Debt
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Cofco Sugar Holding CO.,LTD. (SHSE:600737) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Cofco Sugar HoldingLTD's Net Debt?
You can click the graphic below for the historical numbers, but it shows that Cofco Sugar HoldingLTD had CN¥6.48b of debt in March 2024, down from CN¥7.73b, one year before. However, because it has a cash reserve of CN¥2.62b, its net debt is less, at about CN¥3.87b.
A Look At Cofco Sugar HoldingLTD's Liabilities
According to the last reported balance sheet, Cofco Sugar HoldingLTD had liabilities of CN¥12.1b due within 12 months, and liabilities of CN¥283.6m due beyond 12 months. Offsetting this, it had CN¥2.62b in cash and CN¥2.99b in receivables that were due within 12 months. So its liabilities total CN¥6.78b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Cofco Sugar HoldingLTD has a market capitalization of CN¥19.5b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Cofco Sugar HoldingLTD has net debt of just 1.2 times EBITDA, suggesting it could ramp leverage without breaking a sweat. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. Even more impressive was the fact that Cofco Sugar HoldingLTD grew its EBIT by 180% over twelve months. If maintained that growth will make the debt even more manageable in the years ahead. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Cofco Sugar HoldingLTD's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Cofco Sugar HoldingLTD reported free cash flow worth 5.8% of its EBIT, which is really quite low. That limp level of cash conversion undermines its ability to manage and pay down debt.
Our View
Happily, Cofco Sugar HoldingLTD's impressive interest cover implies it has the upper hand on its debt. But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. All these things considered, it appears that Cofco Sugar HoldingLTD can comfortably handle its current debt levels. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot. Every company has them, and we've spotted 2 warning signs for Cofco Sugar HoldingLTD (of which 1 shouldn't be ignored!) you should know about.
