Is Shanghai Tunnel Engineering (SHSE:600820) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Shanghai Tunnel Engineering Co., Ltd. (SHSE:600820) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The chart below, which you can click on for greater detail, shows that Shanghai Tunnel Engineering had CN¥35.9b in debt in September 2024; about the same as the year before. However, it does have CN¥20.1b in cash offsetting this, leading to net debt of about CN¥15.8b.

How Healthy Is Shanghai Tunnel Engineering's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Shanghai Tunnel Engineering had liabilities of CN¥96.2b due within 12 months and liabilities of CN¥30.2b due beyond that. Offsetting these obligations, it had cash of CN¥20.1b as well as receivables valued at CN¥62.6b due within 12 months. So it has liabilities totalling CN¥43.8b more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the CN¥22.9b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Shanghai Tunnel Engineering would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Our View

To be frank both Shanghai Tunnel Engineering's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Overall, we think it's fair to say that Shanghai Tunnel Engineering has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
