Does Cencosud Shopping (SNSE:CENCOSHOPP) Have A Healthy Balance Sheet?
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Cencosud Shopping S.A. (SNSE:CENCOSHOPP) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The chart below, which you can click on for greater detail, shows that Cencosud Shopping had CL$552.9b in debt in September 2020; about the same as the year before. However, it does have CL$25.0b in cash offsetting this, leading to net debt of about CL$527.9b.
How Strong Is Cencosud Shopping's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Cencosud Shopping had liabilities of CL$46.3b due within 12 months and liabilities of CL$1.18t due beyond that. Offsetting this, it had CL$25.0b in cash and CL$32.3b in receivables that were due within 12 months. So it has liabilities totalling CL$1.17t more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Cencosud Shopping has a market capitalization of CL$2.15t, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

But it is future earnings, more than anything, that will determine Cencosud Shopping's ability to maintain a healthy balance sheet going forward. Based on what we've seen Cencosud Shopping is not finding it easy, given its EBIT growth rate, but the other factors we considered give us cause to be optimistic. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. Looking at all this data makes us feel a little cautious about Cencosud Shopping's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
