Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. How Healthy Is Allreal Holding's Balance Sheet?
According to the last reported balance sheet, Allreal Holding had liabilities of CHF770.8m due within 12 months, and liabilities of CHF1.82b due beyond 12 months. On the other hand, it had cash of CHF26.2m and CHF69.2m worth of receivables due within a year. So its liabilities total CHF2.49b more than the combination of its cash and short-term receivables.
This is a mountain of leverage relative to its market capitalization of CHF2.96b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
As it happens Allreal Holding has a fairly concerning net debt to EBITDA ratio of 11.3 but very strong interest coverage of 12.5. So either it has access to very cheap long term debt or that interest expense is going to grow! We saw Allreal Holding grow its EBIT by 4.6% in the last twelve months. Whilst that hardly knocks our socks off it is a positive when it comes to debt. When analysing debt levels, the balance sheet is the obvious place to start. Our View
Neither Allreal Holding's ability handle its debt, based on its EBITDA, nor its level of total liabilities gave us confidence in its ability to take on more debt. But its interest cover tells a very different story, and suggests some resilience. We think that Allreal Holding's debt does make it a bit risky, after considering the aforementioned data points together. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. When analysing debt levels, the balance sheet is the obvious place to start.
