David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that PSP Swiss Property AG (VTX:PSPN) does use debt in its business. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does PSP Swiss Property Carry?
As you can see below, at the end of September 2023, PSP Swiss Property had CHF3.38b of debt, up from CHF3.12b a year ago. Click the image for more detail. Net debt is about the same, since the it doesn't have much cash.
How Healthy Is PSP Swiss Property's Balance Sheet?
The latest balance sheet data shows that PSP Swiss Property had liabilities of CHF572.7m due within a year, and liabilities of CHF3.98b falling due after that. On the other hand, it had cash of CHF25.3m and CHF28.8m worth of receivables due within a year. So its liabilities total CHF4.50b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of CHF5.31b, so it does suggest shareholders should keep an eye on PSP Swiss Property's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Strangely PSP Swiss Property has a sky high EBITDA ratio of 11.4, implying high debt, but a strong interest coverage of 15.8. So either it has access to very cheap long term debt or that interest expense is going to grow! Importantly PSP Swiss Property's EBIT was essentially flat over the last twelve months. Ideally it can diminish its debt load by kick-starting earnings growth. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if PSP Swiss Property can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, PSP Swiss Property actually produced more free cash flow than EBIT over the last three years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
PSP Swiss Property's net debt to EBITDA was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. Looking at all this data makes us feel a little cautious about PSP Swiss Property's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
