Should You Expect Canadian National Railway Company (TSE:CNR) To Continue Delivering An ROE Of 32.20%?

With an ROE of 32.20%, Canadian National Railway Company (TSE:CNR) outpaced its own industry which delivered a less exciting 13.85% over the past year. But what is more interesting is whether CNR can sustain this above-average ratio. A measure of sustainable returns is CNR’s financial leverage. If CNR borrows debt to invest in its business, its profits will be higher. But ROE does not capture any debt, so we only see high profits and low equity, which is great on the surface. Breaking down ROE — the mother of all ratios
Firstly, Return on Equity, or ROE, is simply the percentage of last years’ earning against the book value of shareholders’ equity. An ROE of 32.20% implies CA$0.32 returned on every CA$1 invested, so the higher the return, the better. Investors that are diversifying their portfolio based on industry may want to maximise their return in the Railroads sector by choosing the highest returning stock. However, this can be misleading as each firm has different costs of equity and debt levels i.e. the more debt Canadian National Railway has, the higher ROE is pumped up in the short term, at the expense of long term interest payment burden.

ROE = (annual net profit ÷ sales) × (sales ÷ assets) × (assets ÷ shareholders’ equity)
ROE = annual net profit ÷ shareholders’ equity
Basically, profit margin measures how much of revenue trickles down into earnings which illustrates how efficient the business is with its cost management. The other component, asset turnover, illustrates how much revenue Canadian National Railway can make from its asset base. Finally, financial leverage will be our main focus today. It shows how much of assets are funded by equity and can show how sustainable the company’s capital structure is. ROE can be inflated by disproportionately high levels of debt. This is also unsustainable due to the high interest cost that the company will also incur. Thus, we should look at Canadian National Railway’s debt-to-equity ratio to examine sustainability of its returns. The ratio currently stands at a sensible 71.81%, meaning Canadian National Railway has not taken on excessive debt to drive its returns. The company is able to produce profit growth without a huge debt burden.
