We Think NexLiving Communities (CVE:NXLV) Is Taking Some Risk With Its Debt
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies NexLiving Communities Inc. (CVE:NXLV) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is NexLiving Communities's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of March 2023 NexLiving Communities had CA$165.2m of debt, an increase on CA$81.7m, over one year. Net debt is about the same, since the it doesn't have much cash.
A Look At NexLiving Communities' Liabilities
Zooming in on the latest balance sheet data, we can see that NexLiving Communities had liabilities of CA$36.8m due within 12 months and liabilities of CA$131.0m due beyond that. On the other hand, it had cash of CA$445.5k and CA$656.8k worth of receivables due within a year. So it has liabilities totalling CA$166.6m more than its cash and near-term receivables, combined.
This deficit casts a shadow over the CA$43.0m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, NexLiving Communities would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. This means we'd consider it to have a heavy debt load. However, it should be some comfort for shareholders to recall that NexLiving Communities actually grew its EBIT by a hefty 105%, over the last 12 months. On the face of it, NexLiving Communities's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Looking at the bigger picture, it seems clear to us that NexLiving Communities's use of debt is creating risks for the company.
