We're Hopeful That Defence Therapeutics (CSE:DTC) Will Use Its Cash Wisely

Just because a business does not make any money, does not mean that the stock will go down. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.

Given this risk, we thought we'd take a look at whether Defence Therapeutics (CSE:DTC) shareholders should be worried about its cash burn. When Might Defence Therapeutics Run Out Of Money?

A company's cash runway is the amount of time it would take to burn through its cash reserves at its current cash burn rate. In March 2021, Defence Therapeutics had CA$6.6m in cash, and was debt-free. Looking at the last year, the company burnt through CA$1.2m. Therefore, from March 2021 it had 5.7 years of cash runway. While this is only one measure of its cash burn situation, it certainly gives us the impression that holders have nothing to worry about. How Is Defence Therapeutics' Cash Burn Changing Over Time?

Because Defence Therapeutics isn't currently generating revenue, we consider it an early-stage business. So while we can't look to sales to understand growth, we can look at how the cash burn is changing to understand how expenditure is trending over time. Its cash burn positively exploded in the last year, up 766%. That kind of sharp increase in spending may pay off, but is generally considered quite risky. Admittedly, we're a bit cautious of Defence Therapeutics due to its lack of significant operating revenues. We prefer most of the stocks on this list of stocks that analysts expect to grow.

How Easily Can Defence Therapeutics Raise Cash?

Given its cash burn trajectory, Defence Therapeutics shareholders may wish to consider how easily it could raise more cash, despite its solid cash runway. Issuing new shares, or taking on debt, are the most common ways for a listed company to raise more money for its business. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.

Defence Therapeutics' cash burn of CA$1.2m is about 0.5% of its CA$249m market capitalisation. So it could almost certainly just borrow a little to fund another year's growth, or else easily raise the cash by issuing a few shares.
