These 4 Measures Indicate That Transcontinental (TSE:TCL.A) Is Using Debt Extensively

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Transcontinental Inc. (TSE:TCL.A) makes use of debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. How Much Debt Does Transcontinental Carry?

The chart below, which you can click on for greater detail, shows that Transcontinental had CA$893.6m in debt in May 2022; about the same as the year before. On the flip side, it has CA$24.8m in cash leading to net debt of about CA$868.8m.

How Healthy Is Transcontinental's Balance Sheet?

The latest balance sheet data shows that Transcontinental had liabilities of CA$618.3m due within a year, and liabilities of CA$1.10b falling due after that. On the other hand, it had cash of CA$24.8m and CA$502.5m worth of receivables due within a year. So its liabilities total CA$1.19b more than the combination of its cash and short-term receivables.

This is a mountain of leverage relative to its market capitalization of CA$1.49b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Transcontinental's net debt is sitting at a very reasonable 2.2 times its EBITDA, while its EBIT covered its interest expense just 5.4 times last year. While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. Importantly, Transcontinental's EBIT fell a jaw-dropping 25% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Transcontinental's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Transcontinental recorded free cash flow worth a fulsome 92% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.

Our View

Transcontinental's EBIT growth rate and level of total liabilities definitely weigh on it, in our esteem. But the good news is it seems to be able to convert EBIT to free cash flow with ease. Taking the abovementioned factors together we do think Transcontinental's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now.
