Is K-Bro Linen Inc's (TSE:KBL) PE Ratio A Signal To Sell For Investors?
I am writing today to help inform people who are new to the stock market and want to begin learning about how to value company based on its current earnings and what are the drawbacks of this method.
K-Bro Linen Inc (TSE:KBL) is currently trading at a trailing P/E of 71.8, which is higher than the industry average of 19.7. Although some investors may see this as unappealing, it is important to understand the assumptions behind the P/E ratio before making judgments. In this article, I will deconstruct the P/E ratio and highlight what you need to be careful of when using the P/E ratio.

What you need to know about the P/E ratio
P/E is a popular ratio used for relative valuation. By comparing a stock’s price per share to its earnings per share, we are able to see how much investors are paying for each dollar of the company’s earnings.

Price-Earnings Ratio = Price per share ÷ Earnings per share
P/E Calculation for KBL
Price per share = CA$38.34
Earnings per share = CA$0.534
∴ Price-Earnings Ratio = CA$38.34 ÷ CA$0.534 = 71.8x
The P/E ratio isn’t a metric you view in isolation and only becomes useful when you compare it against other similar companies. Ideally, we want to compare the stock’s P/E ratio to the average of companies that have similar characteristics as KBL, such as size and country of operation. A quick method of creating a peer group is to use companies in the same industry, which is what I will do. Since it is expected that similar companies have similar P/E ratios, we can come to some conclusions about the stock if the ratios are different.
KBL’s P/E of 71.8 is higher than its industry peers (19.7), which implies that each dollar of KBL’s earnings is being overvalued by investors. This multiple is a median of profitable companies of 7 Commercial Services companies in CA including Transcontinental, BIOREM and Calian Group. You could also say that the market is suggesting that KBL has a stronger business than the average comparable company.
Assumptions to be aware of
Before you jump to conclusions it is important to realise that there are assumptions in this analysis. The first is that our “similar companies” are actually similar to KBL. If not, the difference in P/E might be a result of other factors. For example, K-Bro Linen Inc could be growing more quickly than the companies we're comparing it with. In that case it would deserve a higher P/E ratio. We should also be aware that the stocks we are comparing to KBL may not be fairly valued. Thus while we might conclude that it is richly valued relative to its peers, that could be explained by the peer group being undervalued.
