These 4 Measures Indicate That CTI Logistics (ASX:CLX) Is Using Debt Reasonably Well

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies CTI Logistics Limited (ASX:CLX) makes use of debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is CTI Logistics's Net Debt?
As you can see below, at the end of June 2024, CTI Logistics had AU$38.9m of debt, up from AU$30.4m a year ago. Click the image for more detail. However, it does have AU$10.4m in cash offsetting this, leading to net debt of about AU$28.5m.
How Strong Is CTI Logistics' Balance Sheet?
We can see from the most recent balance sheet that CTI Logistics had liabilities of AU$57.8m falling due within a year, and liabilities of AU$102.8m due beyond that. Offsetting this, it had AU$10.4m in cash and AU$40.4m in receivables that were due within 12 months. So it has liabilities totalling AU$109.9m more than its cash and near-term receivables, combined.
This deficit is considerable relative to its market capitalization of AU$141.6m, so it does suggest shareholders should keep an eye on CTI Logistics' use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Looking at its net debt to EBITDA of 0.76 and interest cover of 4.8 times, it seems to us that CTI Logistics is probably using debt in a pretty reasonable way. So we'd recommend keeping a close eye on the impact financing costs are having on the business. We saw CTI Logistics grow its EBIT by 3.8% in the last twelve months. Whilst that hardly knocks our socks off it is a positive when it comes to debt. There's no doubt that we learn most about debt from the balance sheet. But it is CTI Logistics's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, CTI Logistics recorded free cash flow worth a fulsome 83% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.
Our View
When it comes to the balance sheet, the standout positive for CTI Logistics was the fact that it seems able to convert EBIT to free cash flow confidently. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to handle its total liabilities. When we consider all the elements mentioned above, it seems to us that CTI Logistics is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. The balance sheet is clearly the area to focus on when you are analysing debt.
