Alliance Aviation Services (ASX:AQZ) Takes On Some Risk With Its Use Of Debt
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Alliance Aviation Services Limited (ASX:AQZ) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Alliance Aviation Services's Net Debt?
As you can see below, at the end of June 2025, Alliance Aviation Services had AU$474.5m of debt, up from AU$337.1m a year ago. Click the image for more detail. However, because it has a cash reserve of AU$96.5m, its net debt is less, at about AU$378.0m.
How Strong Is Alliance Aviation Services' Balance Sheet?
According to the last reported balance sheet, Alliance Aviation Services had liabilities of AU$124.9m due within 12 months, and liabilities of AU$611.7m due beyond 12 months. Offsetting these obligations, it had cash of AU$96.5m as well as receivables valued at AU$85.7m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by AU$554.4m.
When you consider that this deficiency exceeds the company's AU$386.5m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Alliance Aviation Services has net debt worth 1.8 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 3.6 times the interest expense. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. If Alliance Aviation Services can keep growing EBIT at last year's rate of 14% over the last year, then it will find its debt load easier to manage. But it is future earnings, more than anything, that will determine Alliance Aviation Services's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Alliance Aviation Services saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
On the face of it, Alliance Aviation Services's level of total liabilities left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Overall, it seems to us that Alliance Aviation Services's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
