We Think Prodigy Gold (ASX:PRX) Needs To Drive Business Growth Carefully
Even when a business is losing money, it's possible for shareholders to make money if they buy a good business at the right price. For example, although Amazon.com made losses for many years after listing, if you had bought and held the shares since 1999, you would have made a fortune. Nonetheless, only a fool would ignore the risk that a loss making company burns through its cash too quickly.
So, the natural question for Prodigy Gold (ASX:PRX) shareholders is whether they should be concerned by its rate of cash burn. For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. How Long Is Prodigy Gold's Cash Runway?
A company's cash runway is calculated by dividing its cash hoard by its cash burn. In June 2020, Prodigy Gold had AU$11m in cash, and was debt-free. Importantly, its cash burn was AU$6.9m over the trailing twelve months. That means it had a cash runway of around 19 months as of June 2020. How Is Prodigy Gold's Cash Burn Changing Over Time?
Whilst it's great to see that Prodigy Gold has already begun generating revenue from operations, last year it only produced AU$168k, so we don't think it is generating significant revenue, at this point. Therefore, for the purposes of this analysis we'll focus on how the cash burn is tracking. Over the last year its cash burn actually increased by a very significant 99%. While this spending increase is no doubt intended to drive growth, if the trend continues the company's cash runway will shrink very quickly. Admittedly, we're a bit cautious of Prodigy Gold due to its lack of significant operating revenues. So we'd generally prefer stocks from this list of stocks that have analysts forecasting growth.
How Hard Would It Be For Prodigy Gold To Raise More Cash For Growth?
While Prodigy Gold does have a solid cash runway, its cash burn trajectory may have some shareholders thinking ahead to when the company may need to raise more cash. Companies can raise capital through either debt or equity. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.
Prodigy Gold has a market capitalisation of AU$28m and burnt through AU$6.9m last year, which is 24% of the company's market value. That's not insignificant, and if the company had to sell enough shares to fund another year's growth at the current share price, you'd likely witness fairly costly dilution.
