We Think Arizona Lithium (ASX:AZL) Can Easily Afford To Drive Business Growth

Even when a business is losing money, it's possible for shareholders to make money if they buy a good business at the right price. Indeed, Arizona Lithium (ASX:AZL) stock is up 255% in the last year, providing strong gains for shareholders. Nonetheless, only a fool would ignore the risk that a loss making company burns through its cash too quickly.

So notwithstanding the buoyant share price, we think it's well worth asking whether Arizona Lithium's cash burn is too risky. In this article, we define cash burn as its annual (negative) free cash flow, which is the amount of money a company spends each year to fund its growth. How Long Is Arizona Lithium's Cash Runway?

A cash runway is defined as the length of time it would take a company to run out of money if it kept spending at its current rate of cash burn. When Arizona Lithium last reported its balance sheet in December 2021, it had zero debt and cash worth AU$20m. Looking at the last year, the company burnt through AU$3.9m. That means it had a cash runway of about 5.0 years as of December 2021. Even though this is but one measure of the company's cash burn, the thought of such a long cash runway warms our bellies in a comforting way. How Is Arizona Lithium's Cash Burn Changing Over Time?

In our view, Arizona Lithium doesn't yet produce significant amounts of operating revenue, since it reported just AU$27k in the last twelve months. Therefore, for the purposes of this analysis we'll focus on how the cash burn is tracking. Over the last year its cash burn actually increased by 21%, which suggests that management are increasing investment in future growth, but not too quickly. That's not necessarily a bad thing, but investors should be mindful of the fact that will shorten the cash runway. Admittedly, we're a bit cautious of Arizona Lithium due to its lack of significant operating revenues. We prefer most of the stocks on this list of stocks that analysts expect to grow.

Can Arizona Lithium Raise More Cash Easily?

While Arizona Lithium does have a solid cash runway, its cash burn trajectory may have some shareholders thinking ahead to when the company may need to raise more cash. Companies can raise capital through either debt or equity. Commonly, a business will sell new shares in itself to raise cash and drive growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).

Arizona Lithium has a market capitalisation of AU$246m and burnt through AU$3.9m last year, which is 1.6% of the company's market value. So it could almost certainly just borrow a little to fund another year's growth, or else easily raise the cash by issuing a few shares.

It may already be apparent to you that we're relatively comfortable with the way Arizona Lithium is burning through its cash. In particular, we think its cash runway stands out as evidence that the company is well on top of its spending.
