We Think Nelco's (NSE:NELCO) Statutory Profit Might Understate Its Earnings Potential

It's good to see that over the last twelve months Nelco made a profit of ₹135.3m on revenue of ₹2.21b. One positive is that it has grown both its profit and its revenue, over the last few years.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. As a result, we think it's well worth considering what Nelco's cashflow (when compared to its earnings) can tell us about the nature of its statutory profit. Zooming In On Nelco's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Nelco has an accrual ratio of -0.24 for the year to September 2020. That indicates that its free cash flow quite significantly exceeded its statutory profit. To wit, it produced free cash flow of ₹417m during the period, dwarfing its reported profit of ₹135.3m. Given that Nelco had negative free cash flow in the prior corresponding period, the trailing twelve month resul of ₹417m would seem to be a step in the right direction.

Happily for shareholders, Nelco produced plenty of free cash flow to back up its statutory profit numbers. Because of this, we think Nelco's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And on top of that, its earnings per share have grown at 58% per year over the last three years.
