    Can Public Joint Stock Company Uralkali's (MCX:URKA) ROE Continue To Surpass The Industry Average?

By way of learning-by-doing, we'll look at ROE to gain a better understanding of Public Joint Stock Company Uralkali (MCX:URKA).

    Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. In simpler terms, it measures the profitability of a company in relation to shareholder's equity.

    How Do You Calculate Return On Equity?

    ROE can be calculated by using the formula:

    Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

    So, based on the above formula, the ROE for Uralkali is:

    57% = US$1.2b ÷ US$2.1b (Based on the trailing twelve months to December 2019).

    The 'return' is the income the business earned over the last year. That means that for every RUB1 worth of shareholders' equity, the company generated RUB0.57 in profit.

    Does Uralkali Have A Good ROE?

    Arguably the easiest way to assess company's ROE is to compare it with the average in its industry. However, this method is only useful as a rough check, because companies do differ quite a bit within the same industry classification. As is clear from the image below, Uralkali has a better ROE than the average (14%) in the Chemicals industry.

    That's clearly a positive. Bear in mind, a high ROE doesn't always mean superior financial performance. Especially when a firm uses high levels of debt to finance its debt which may boost its ROE but the high leverage puts the company at risk.

    The Importance Of Debt To Return On Equity

    Virtually all companies need money to invest in the business, to grow profits. The cash for investment can come from prior year profits (retained earnings), issuing new shares, or borrowing. In the first and second cases, the ROE will reflect this use of cash for investment in the business. In the latter case, the use of debt will improve the returns, but will not change the equity. That will make the ROE look better than if no debt was used.

    Uralkali's Debt And Its 57% ROE

    Uralkali clearly uses a high amount of debt to boost returns, as it has a debt to equity ratio of 2.53. There's no doubt the ROE is impressive, but it's worth keeping in mind that the metric could have been lower if the company were to reduce its debt. Debt does bring extra risk, so it's only really worthwhile when a company generates some decent returns from it.

    Conclusion

    Return on equity is one way we can compare its business quality of different companies. In our books, the highest quality companies have high return on equity, despite low debt. If two companies have the same ROE, then I would generally prefer the one with less debt.

    But ROE is just one piece of a bigger puzzle, since high quality businesses often trade on high multiples of earnings. The rate at which profits are likely to grow, relative to the expectations of profit growth reflected in the current price, must be considered, too.
