DNOW: Flat Growth Still Does Not Warrant A Buy

Summary DNOW's topline saw slight growth in late 2024, mainly due to the U.S. segment, but overall growth remains pressured by weak international performance. Adjusted EBITDA margin stayed flat at 7.9%, with EPS beating estimates at $0.25. Consolidated topline growth is expected to be impacted by short-term headwinds including a softer demand environment, lower upstream customer spending, and project delays in international business. Volume pressure should impact margin in 2025, despite the expected gains from cost control initiatives. I am maintaining my neutral view due to the unfavorable outlook in the short-term. DNOW Inc: Not Really Attractive At This Stage As Growth Is Slowing Down.

Summary DNOW Inc. faces near-term headwinds with declining topline in Canada and International segments. Despite positive long-term prospects in midstream and energy transition projects, the company's topline growth, particularly in its core U.S. segment, is expected to be under pressure from reduced customer activities. Given the weak near-term outlook and expected revenue and margin pressures, I am downgrading DNOW Inc. to a HOLD rating for now, despite favorable long-term growth potential. NOW Inc.: A Combination Of Pipeline And Clear Energy Projects Will Fuel Its Low Relative Valuation

Summary Higher demand in crude pipeline transfer, chemical injection applications, and water transfer can benefit NOW in the short-to-medium term. Along with the traditional MRO and PVF sales, NOW sees prospects in carbon capture and DigitalNOW projects. Despite negative cash flows, robust liquidity will allow shareholders' returns through share repurchase. I believe the stock is relatively undervalued at this level. DNOW Is Still Attractive I discussed NOW Inc.'s (DNOW) strengths and weaknesses in detail in my previous article. Despite the short-term weakness in the economy, demand is rising in crude pipeline transfer, chemical injection applications, and water transfer projects. Its performance in Canada has been impressive, given the renewed interest in oil sands, midstream valves, and artificial lift projects. It also focused on alternative energy services, including carbon capture projects in the US and the recent investment in a supercenter in the Bakken. In Q4, however, the company's US Drilling Services revenues can decrease following the economic uncertainty and the adverse effects of seasonality in the energy market. Also, its cash flows turned negative in 9M 2022. The balance sheet remains DNOW's forte, with no debt and robust liquidity. I believe the stock is undervalued versus its peers at this level. Investors might want to buy the stock to reap better returns in the medium term. Projects That Outline Growth Federal Reserve Bank of St. Louis In the past year until September, the producer price index for iron and steel mills increased by 13%, indicating a rise in input cost. Since the start of 2022, however, it has fallen by 18%. Lower iron & steel prices can improve the margin. DNOW expects to see demand rising in crude pipeline transfer, chemical injection applications, and water transfer projects. As spare capacity in water transfer and water injection diminishes, the company expands the aftermarket services. Also, the horizontal rental pumps are seeing increased demand in saltwater disposal, water transfer, and frac protection activities. In LNG operations, the company supplied line pipe in an LNG processing facility in Q3. In Q4, it plans to open a PBF plus supercenter in Williston to provide its customers with technical sales and product application support. Also included in the facility are downhole pump sales and power service stocking and service offerings. The company's Williston supercenter will also house US energy and US processes businesses, providing opportunities to generate synergies through revenue capture from cross-selling products and services. Outlook And Forecast NOW Inc.'s Filings The energy indicators started to weaken at the close of the year. Over the past year, the crude oil price declined by 14%, while the rig count registered a modest 6% growth. The US completion activity, however, maintained its strength, increasing by 23% in the past year. The volatility has adversely affected the company's US Drilling Services outlook. In Q4 2022, DNOW expects its US revenues to decrease by " mid to high single-digit" percentage points. Despite that, the annual revenues in FY2022 will likely increase compared to a year ago. In FY2022, EBITDA can expand significantly (by at least 3x) compared to FY2021 due to a more robust business model, revenue growth, and stronger gross margins. Digitization And Clean Energy Projects DNOW recently provided a pipeline project that collects and transfers CO2. The carbon capture project aims to enhance oil recovery operations in the Northern U.S. It also offers multistage pumps used in the green hydrogen project. The company's DigitalNOW initiatives took another step forward. Digital revenue as a percentage of SAP revenue improved to 42% in Q3. Plus, it received another project commitment to provide its AccessNOW security, monitoring, and inventory management solution. Q3 Drivers And A Geographic Break-Up NOW Inc.'s Filings The company's US revenues increased by 7% in Q3 2022 compared to Q2. The US energy centers contributed ~75% of total US revenues. In the steel line pipe products, the margin declined while the operating margin expanded in the non-pipe products, resulting in mild topline improvement. Inventory charges also reduced during Q3. Excluding Canada, its revenues from international markets decreased (5% down) quarter-over-quarter in Q3. Revenues from Canada increased the most (19% up sequentially) because various projects in oil sands, midstream valve, and artificial lift pushed the revenue up in Q3. The situation in the UK remains fluid, with rapid and frequent policy changes in the past few months. Besides that region, the energy market was upbeat in Europe, and activities in the company's joint contractors increased. EPC activity picked up as several projects were initiated. In the Middle East, a few projects also started to reactivate and develop. The company's gross margin expanded by 40 basis points in Q3. The company's high-grading strategy, lower inventory charges, and healthy project margin yielded positive results. The company believes its warehousing, selling, and administrative expense is critical to better operating performance. EBITDA margin expanded marginally in Q3 compared to Q2. Cash Flows And Balance Sheet In 9M 2022, although the company's revenues grew versus the previous year, investment in inventory in a new supercenter in the Bakken and added employees used cash flow from operations (or CFO). So, CFO turned negative in 9M 2022 from a healthy positive balance a year ago. However, capex declined sharply in the past year. So, free cash flow remained negative but improved considerably during this period. DNOW's liquidity was $756 million as of September 30, 2022. Its debt-free balance sheet has a definitive advantage over its peers (FAST, MSM, and MRC). The company's $80 million share repurchase program, initiated during Q2, will continue through 2024. Keeping shareholders' returns in mind, the company will prioritize acquisitions and organic growth in its capital decisions. Analyst Rating And Relative Valuation Seeking Alpha According to data provided by Seeking Alpha, three sell-side analysts rated DNOW a "buy" in the past 90 days (including "Strong Buy"), while one analyst rated it a "hold." None of the analysts rated it a "sell." The consensus target price is $14.5, suggesting a 17% upside at the current price. Seeking Alpha

NOW Inc.: Strong Margins, Improved Fundamentals, And Low Relative Valuation

Along with the traditional MRO and PVF sales, NOW sees prospects in fiberglass solutions in turnkey solutions. Focus on inventory management and cost control will keep operating margin expanding. Although negative free cash flow is a concern, robust liquidity and share buyback show the management's confidence in its value. NOW Inc. is relatively undervalued versus its peers. DNOW Has Many Positives NOW Inc. (DNOW) provides maintenance, repair, and operating supplies (MRO products), pipes, valves, artificial lifts, pumping solutions, and others. Because of increasing PVF sales and its strong balance sheet, I already discussed the stock as a good "buy" in my previous article. Following the stock's strong run over the past month, I expect its operating profit to increase significantly because of increased demand for the core service of supplying packaged units in MRO products, PVF, and safety services. On top of that, it will benefit from increased demand for fiberglass solutions in turnkey solutions. Currently, it focuses on optimizing inventory and cost control. Recently, it made an acquisition that strengthened its pump strategy and expanded the flex-flow horizontal rental pumps solution. However, during Q2, higher working capital requirements pushed its cash flows into negative territory. Nonetheless, armed with a robust balance sheet, the share repurchase program reflects the board's confidence in its improved financial performance. The stock is relatively undervalued compared to its peers. So, I would suggest investors buy the stock. Strategic Focus Federal Reserve Economic Data I discussed NOW's PVF (pipe, valves, and fittings) sales and other key strategies in my previous article. In the past year until June, the producer price index for iron and steel mills increased by 26%, indicating a rise in input cost. In the current scenario, DNOW's management is optimizing inventory to control costs by forward-positioning its supercenters to capture a margin-accretive share. So, US Process Solutions could reduce customers' long lead times and address inventory shortness. In the Permian, it has worked out of its new location for a quarter, which helped it maintain customer proximity and deliver value to the last mile. Among other opportunities, it sees increased demand for its fiberglass solutions in turnkey solutions. Overall, its core service of supplying packaged units in MRO products, PVF, and safety services are in higher demand. In international business, the company has considerably reduced its footprint after ceasing operations in Russia. It also exited a few countries in Latin America and the Middle East. Although it may result in a $4 million to $5 million quarterly revenue loss, it transitions from an export model to a regionalized service model to reduce costs. Market Outlook And Forecast NOW Inc.'s Filings Over the past year, the crude oil price spiked by 40%, while rig count and completion activity increased by 56% and 35%, respectively. The upswing has favored a recovery for the company's US Drilling Services segment. In Q3 2022, DNOW expects its US revenues to increase by "mid-single-digits." EBITDA can expand by "low single digits" in Q3. Gross margin, however, would remain unchanged compared to the 1H 2022-level (~23%). Its FY2022 guidance, at the middle of the year, is among the highest in many years. In FY2022, the management expects revenue to grow by ~30% compared to FY2021. EBITDA can increase by $100 million in FY2022, which translates into a 420-basis point improvement compared to FY2021. Digitization And Pumping Strategy The company's DigitalNOW platform slightly underperformed the overall company. This operation's revenues increased by 9% quarter-over-quarter versus the company's 14% topline growth. However, with increased automation, it achieved higher percentages of the bill and material accuracy. During Q2, through the application of the Mercury Asset Management solution, it secured a multi-year integration services contract. Its shop.dnow.com platform and eSpec digital product configurator and dryer equipment packages help workflow solutions and reduce greenhouse gas emissions. The company also strengthened its pump strategy during Q2. It made an acquisition that expanded the flex-flow horizontal rental pumps solution. Its rental H-pump solutions would reduce lead times and address the criticality of equipment uptime in high demand. Q2 Drivers And Margin Analysis Seeking Alpha The company's U.S. revenues increased by 22% in Q2 2022 compared to Q1 as the upstream activity increased in the U.S. The U.S. energy centers contributed ~76% of total U.S. revenues. The company executes a new regionalized fulfillment model that selectively targets opportunities in this region. Its revenues from international markets (excluding Canada) increased moderately (4% up) quarter-over-quarter in Q2. The offshore investments in subsea tie-back projects have begun to trickle, and the FPSO projects materialize in Europe, leading to the topline growth in Q2. In Q2, the offshore drilling rig utilization improved, and day rates increased. In the Middle East, drilling and production investments expanded. Jackup rig activations in Southeast Asia also saw an increase. In Latin America, the nationalized oil companies have started investing again as offshore activity from drilling contractors increased. The company's gross margin expanded by 110 basis points in Q2. The margin expansion reflects increased project product margins, lower inventory costs, and pricing benefits. The warehousing, selling, and administrative expense (or WSA) also decreased during Q2, leading to a 250 basis point hike in the EBITDA margin in Q2 compared to Q1. Cash Flows And Balance Sheet In 1H 2022, growing market activity led to higher working capital requirements, which pushed DNOW's cash flow from operations (or CFO) to the negative territory from a mildly positive CFO a year ago. Although free cash flow (or FCF) remained negative in 1H 2022, it improved due to lower capex plus acquisition spending in 2022. The management expects to generate positive FCF in 2022 as the effect of supply chain disruption reduces by Q4. DNOW's liquidity was $574 million as of June 30, 2022. Because DNOW is nearly free of any debt, it gives it a definitive advantage over its peers (FAST, MSM, and MRC). During Q2, it embarked on a share repurchase program amounting to $80 million. The decision reflects the board's confidence in its improved financial performance and robust balance sheet. Linear Regression Based Forecast Author created, Seeking Alpha, and EIA A regression equation (based on the completed well count, crude oil price, Industrial Production Index, and DNOW's reported revenues) for the past seven years and the previous four-quarters suggests that its revenues can increase in the next 12 months (or NTM) 2023. However, it can decline in NTM 2024. Author created and Seeking Alpha Based on a regression model, I expect the company's EBITDA to increase significantly in NTM 2023 and at a decelerated pace in NTM 2024. Target Price And Relative Valuation Author Created and Seeking Alpha DNOW's returns potential (41% upside) using the forward EV/EBITDA multiple (7.0x) is higher than Wall Street's sell-side analyst expectations (29% upside) and the returns potential (7.6% downside) based on the past EV/EBITDA multiple.
