Tootsie Roll Industries: Still Strong Trends But No Upside Potential

Summary Tootsie Roll Industries, Inc. continues to show revenue growth. The business is able to effectively control costs and maintain profitability at a stable level. According to my DCF model, the market takes full account of future cash flows, and as a result, there is no fundamental upside potential for Tootsie Roll Industries, Inc. Introduction Stocks of Tootsie Roll Industries, Inc. (TR) have risen 1.5% YTD. While I like the company and its operational and financial performance, in my personal opinion, now is not the best time to buy stocks. Despite the fact that the company's shares are an excellent hedge against rising inflation and macro policy uncertainties, I believe that the shares continue to trade above their fair level, with all positive future cash flows already priced in. Projections In November, the company published financial results for the 3rd quarter of 2022. Revenue growth: I believe the company will continue its Q4 recovery at 25%, then I forecast double-digit revenue growth of 15% until 2026. Gross profit margin: in my forecasts, I predict a stable gross margin at 34.5% for the 4th quarter of 2022 and for 2023 due to continued inflation growth. Next, I predict a slight improvement to 34.5% through 2026. It should be understood that most of the costs are fixed, so continued growth in volumes will not improve the gross margin, where the main driver, of course, is the dynamics of inflation. SGA: I forecast SGA spending at 22% in Q4 2022 and at 19% through 2026. I think that the company is able to effectively control operating costs by operating in a stable and conservative market, where management has the ability to predict sales. I believe that the level will remain stable, because the company is able to increase sales and pass on the increase in inflation to the end consumer. Also, in my personal opinion, freight and delivery prices should normalize in the next periods. Quarterly projections: Company's information Yearly projections: Personal calculations Valuation To value a company, I prefer to use the discounted cash flow ("DCF") model and calculate multiples based on my personal sales and net income projections. I prefer the DCF model because: 1. The company operates in a stable and conservative segment, where it is easier to make forecasts and assumptions about future cash flows 2. The company has a long public history on which I can model future trends. 3. Management regularly publishes reporting, guidance and its own view of future periods, on the basis of which I can make more accurate assumptions. In my calculations, I use the following data: WACC: 8.7% Terminal growth rate: 3%. Personal calculations In addition, I calculated P/E and P/S multiples based on my Sales and Net income forecasts. You can see the calculation results in the table below. Personal calculations Drivers Macro: decrease in macro and geopolitical tensions may help reduce supply chain risks, which is a positive factor for the company's revenue dynamics and profitability. In addition, the recovery in real income and consumer confidence are also positive drivers for the business' top line growth. Margin: macro normalization and lower inflation could support business operating margins Risks Macro: the growth of macro and geopolitical tensions may be a negative factor for the dynamics of the company's revenue in view of the growth of supply chain risks and the decrease in consumer confidence of the population.

Tootsie Roll has benefited from a return of normal Halloween demand and increased pricing to offset inflationary pressure. While current results are strong, over the past 20 years, Tootsie Roll has seen minimal increases in profitability. The operating improvement is more than priced into Tootsie Roll shares which trade at 40x earnings. Shares of Tootsie Roll (TR) have significantly outperformed the broader market thus far in 2022 with shares up more than 15% year-to-date. The company has seen a sharp increase in revenue and operating profit as the pandemic has waned and consumers have stocked up on Halloween candy. While the return of trick-or-treaters has been a boon for Tootsie Roll in 2022, the long-term outlook is for slow growth in revenue and operating profit. Despite an unexciting fundamental outlook, shares trade at more than 25x operating profit suggesting disappointing future returns. Overview Tootsie Roll has a stable of iconic brands - in addition to Tootsie it owns Charms/Blowpops, Dots, Junior Mints, Charleston Chew, Sugar Daddy, and Dubble Bubble. The company is controlled by the Gordon family who own over 50% of shares outstanding. While the confectionary industry has seen consolidation over the past couple of decades, there is no indication that Tootsie Roll will be sold. Current Results While the confectionary business is generally a very stable business (over the past decade Tootsie Roll has seen revenues increase or decrease less than 4% per year), Tootsie Roll suffered during the pandemic as social distancing protocols led to a decline in trick-or-treating. This caused a 10% decline in revenue in 2020. Revenue rebounded 21% in 2021 and has seen a further increase in 2022. While 2021's bounce-back was largely due to the return of normal consumer behavior, 2022 has seen a benefit from increased pricing as it has passed inflationary pressure on to customers. 9 month results (Tootsie Roll 3Q Earnings release) Historical Performance While current results have been strong, Tootsie Roll actually saw revenue decline between 2012 to 2019 (last 'normal' year before pandemic impact). This is partially due to the low growth nature of the business as consumption of sugary sweets is growing below GDP in most developed markets as consumers eschew sugar in favor of healthy snacks However, Tootsie Roll's declining sales are in contrast to peers like Hershey's (HSY) which grew revenue 2.6% annually during the period. Tootsie Roll appears to have lost market share over the past decade as it has been slow to introduce new products to market. In fact, going all the way back to 1999, Tootsie Roll's operating profit has been basically flat with expected 2022 results. Valuation & Conclusion As we sit today, Tootsie Roll trades at just over 25x 2022 expected operating profit and has a P/E ratio of about 40x. Despite having a long-history of zero growth in operating profit, Tootsie Roll trades at a significant premium to the overall stock market which trades at 16-17x earnings.

Tootsie Roll Industries: A Great Company With Limited Upside

Summary Tootsie Roll Industries has fared well recently from a fundamental perspective in most respects. Long-term, the company will likely continue to do well, and its share price recently has reflected that sentiment. Even so, the stock does look to offer limited upside, given how pricey shares are today. Very few companies in the world are as iconic as Tootsie Roll Industries (TR). This candy company, which has been around since 1896, is a sizable player in the confectionery market with a market capitalization of $2.5 billion as of this writing. Recently, financial performance achieved by the company has been promising considering how developed the enterprise is, and that management has not really prioritized growth as of late. Long term, the company's prospects are certainly positive. But this does not mean that investors should consider this an attractive opportunity to buy into. Although the company's shares have outperformed the market over the past few months, those shares are trading at levels that should be considered quite lofty. As such, I've decided to retain my ‘hold’ rating on the business for now. Attractive fundamental performance Back in early May of this year, I wrote an article digging into the question of whether Tootsie Roll Industries made sense for investors to invest in. At that time, I reiterated that the company made for a good defensive play for long-term investors. This was because of its sturdy fundamentals and attractive cash flows. The company had also gotten cheaper at that point from a fundamental perspective. But in my opinion, shares were not yet cheap enough to warrant meaningful upside potential for shareholders. And because of that, I ended up keeping my rating on the business a ‘hold’, reflecting my belief that shares would likely perform more or less along the lines of what the broader market would for the foreseeable future. Since then, strong performance, particularly on the top line, has helped shares rise by 7.4%. That compares to the 3% decline experienced by the S&P 500. Author - SEC EDGAR Data Given this return disparity, I would say that my ‘hold’ call has so far proven to be overly pessimistic. However, it's also important to note that fundamentals can and do change, sometimes for the better and other times for the worse. In this case, strong sales growth seems to have pushed shares higher. To see what I mean, we need only look at financial performance covering the second quarter of the company's 2022 fiscal year. This is the only quarter for which data was not available when I last wrote about the firm but is available now. Sales for that quarter came in strong at $143.4 million. That represents an increase of 24.2% over the $115.5 million generated in the second quarter of 2021. During that quarter, net product sales growth totaled 24%, With strong demand generated by effective sales and marketing programs pushing the company's revenue higher. Management attributed this growth, in part, to consumers returning to more activities and lifestyles that they experienced prior to the COVID-19 pandemic, leading them to be in situations where they were more exposed to the company's products. However, another contributor involved a change in the timing of sales that was rescheduled from the preceding periods due to some supply chain and manufacturing delays the company had experienced. Though if we adjust for changes in working capital, this metric would have risen slightly from $15.3 million to $17.2 million. And over that same window of time, EBITDA for the business also improved, rising from $16.9 million to $19.7 million. These same trends can be seen by looking at the year-to-date results as well, with operating cash flow falling from $10.8 million to $0.7 million, while the adjusted figure for this rose from $31.3 million to $35 million. Meanwhile, EBITDA increased slightly from $35.1 million to $39.6 million.
