The board of Famous Brands Limited (JSE:FBR) has announced that it will pay a dividend on the 22nd of July, with investors receiving ZAR1.64 per share. This payment takes the dividend yield to 5.8%, which only provides a modest boost to overall returns.

Famous Brands' Earnings Easily Cover The Distributions

It would be nice for the yield to be higher, but we should also check if higher levels of dividend payment would be sustainable. Based on the last payment, Famous Brands was quite comfortably earning enough to cover the dividend. This indicates that a lot of the earnings are being reinvested into the business, with the aim of fueling growth.

Over the next year, EPS could expand by 31.7% if recent trends continue. If the dividend continues along recent trends, we estimate the payout ratio will be 50%, which is in the range that makes us comfortable with the sustainability of the dividend.

Dividend Volatility

The company has a long dividend track record, but it doesn't look great with cuts in the past. The annual payment during the last 10 years was ZAR2.50 in 2014, and the most recent fiscal year payment was ZAR3.02. This works out to be a compound annual growth rate (CAGR) of approximately 1.9% a year over that time. The dividend has seen some fluctuations in the past, so even though the dividend was raised this year, we should remember that it has been cut in the past.

The Dividend Looks Likely To Grow

Growing earnings per share could be a mitigating factor when considering the past fluctuations in the dividend. We are encouraged to see that Famous Brands has grown earnings per share at 32% per year over the past five years. The company's earnings per share has grown rapidly in recent years, and it has a good balance between reinvesting and paying dividends to shareholders, so we think that Famous Brands could prove to be a strong dividend payer.

We Really Like Famous Brands' Dividend

In general, we don't like to see the dividend being cut, especially when the company has such high potential like Famous Brands does. Reducing the amount it is paying as a dividend can protect the company's balance sheet, keeping the dividend sustainable for longer. All of these factors considered, we think this has solid potential as a dividend stock.

Companies possessing a stable dividend policy will likely enjoy greater investor interest than those suffering from a more inconsistent approach. Meanwhile, despite the importance of dividend payments, they are not the only factors our readers should know when assessing a company.
