J.B. Hunt Transport Services (NASDAQ:JBHT) Has A Somewhat Strained Balance Sheet

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, J.B. Hunt Transport Services, Inc. (NASDAQ:JBHT) does carry debt. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. You can click the graphic below for the historical numbers, but it shows that as of September 2024 J.B. Hunt Transport Services had US$1.53b of debt, an increase on US$1.45b, over one year. However, because it has a cash reserve of US$120.0m, its net debt is less, at about US$1.41b.

A Look At J.B. Hunt Transport Services' Liabilities

Zooming in on the latest balance sheet data, we can see that J.B. Hunt Transport Services had liabilities of US$2.04b due within 12 months and liabilities of US$2.28b due beyond that. On the other hand, it had cash of US$120.0m and US$1.26b worth of receivables due within a year. So its liabilities total US$2.94b more than the combination of its cash and short-term receivables.

Since publicly traded J.B. Hunt Transport Services shares are worth a very impressive total of US$17.9b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

J.B. Hunt Transport Services's net debt is only 0.90 times its EBITDA. And its EBIT covers its interest expense a whopping 11.3 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. It is just as well that J.B. Hunt Transport Services's load is not too heavy, because its EBIT was down 23% over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if J.B. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, J.B. Hunt Transport Services reported free cash flow worth 16% of its EBIT, which is really quite low. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.

Our View

J.B. Hunt Transport Services's EBIT growth rate was a real negative on this analysis, although the other factors we considered cast it in a significantly better light. For example its interest cover was refreshing. We think that J.B. Hunt Transport Services's debt does make it a bit risky, after considering the aforementioned data points together. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. When analysing debt levels, the balance sheet is the obvious place to start.
