Is Calix (NYSE:CALX) A Future Multi-bagger?

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So when we looked at Calix (NYSE:CALX) and its trend of ROCE, we really liked what we saw.

Return On Capital Employed (ROCE): What is it?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Calix is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.068 = US$20m ÷ (US$385m - US$93m) (Based on the trailing twelve months to September 2020).

Thus, Calix has an ROCE of 6.8%. Ultimately, that's a low return and it under-performs the Communications industry average of 9.2%.

What Does the ROCE Trend For Calix Tell Us?

Shareholders will be relieved that Calix has broken into profitability. The company was generating losses five years ago, but has managed to turn it around and as we saw earlier is now earning 6.8%, which is always encouraging. On top of that, what's interesting is that the amount of capital being employed has remained steady, so the business hasn't needed to put any additional money to work to generate these higher returns. With no noticeable increase in capital employed, it's worth knowing what the company plans on doing going forward in regards to reinvesting and growing the business. After all, a company can only become a long term multi-bagger if it continually reinvests in itself at high rates of return.

The Key Takeaway

To sum it up, Calix is collecting higher returns from the same amount of capital, and that's impressive. And a remarkable 235% total return over the last five years tells us that investors are expecting more good things to come in the future. With that being said, we still think the promising fundamentals mean the company deserves some further due diligence.
