Some Shareholders Feeling Restless Over NetScout Systems, Inc.'s (NASDAQ:NTCT) P/S Ratio

When you see that almost half of the companies in the Communications industry in the United States have price-to-sales ratios (or "P/S") below 1.5x, NetScout Systems, Inc. (NASDAQ:NTCT) looks to be giving off some sell signals with its 2.2x P/S ratio. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's as high as it is.

How NetScout Systems Has Been Performing

While the industry has experienced revenue growth lately, NetScout Systems' revenue has gone into reverse gear, which is not great. Perhaps the market is expecting the poor revenue to reverse, justifying it's current high P/S.. However, if this isn't the case, investors might get caught out paying too much for the stock.

Keen to find out how analysts think NetScout Systems' future stacks up against the industry? In that case, our free report is a great place to start.

Is There Enough Revenue Growth Forecasted For NetScout Systems?

NetScout Systems' P/S ratio would be typical for a company that's expected to deliver solid growth, and importantly, perform better than the industry.

In reviewing the last year of financials, we were disheartened to see the company's revenues fell to the tune of 1.6%. The last three years don't look nice either as the company has shrunk revenue by 6.5% in aggregate. Therefore, it's fair to say the revenue growth recently has been undesirable for the company.

Shifting to the future, estimates from the dual analysts covering the company suggest revenue should grow by 0.6% over the next year. That's shaping up to be materially lower than the 12% growth forecast for the broader industry.

With this information, we find it concerning that NetScout Systems is trading at a P/S higher than the industry. Apparently many investors in the company are way more bullish than analysts indicate and aren't willing to let go of their stock at any price. Only the boldest would assume these prices are sustainable as this level of revenue growth is likely to weigh heavily on the share price eventually.

The Final Word

While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.

Despite analysts forecasting some poorer-than-industry revenue growth figures for NetScout Systems, this doesn't appear to be impacting the P/S in the slightest. Right now we aren't comfortable with the high P/S as the predicted future revenues aren't likely to support such positive sentiment for long. Unless these conditions improve markedly, it's very challenging to accept these prices as being reasonable.

You should always think about risks. Case in point, we've spotted 1 warning sign for NetScout Systems you should be aware of.

Google (GOOG) just paid US$10 million for a dead airline's emails. I think some companies are sitting on undervalued data goldmines, just waiting to strike a deal. But which can monetize it without going broke?

It only matters to a business if it can become a recurrent revenue stream. Mostly one off sales don't go anywhere.
