Harmonic's (NASDAQ:HLIT) Conservative Accounting Might Explain Soft Earnings

Harmonic Inc.'s (NASDAQ:HLIT) earnings announcement last week didn't impress shareholders. While the headline numbers were soft, we believe that investors might be missing some encouraging factors.

A Closer Look At Harmonic's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

For the year to September 2025, Harmonic had an accrual ratio of -0.18. Therefore, its statutory earnings were very significantly less than its free cashflow. To wit, it produced free cash flow of US$133m during the period, dwarfing its reported profit of US$49.6m. Harmonic shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Happily for shareholders, Harmonic produced plenty of free cash flow to back up its statutory profit numbers.
