Is CalAmp (NASDAQ:CAMP) Using Debt In A Risky Way?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies CalAmp Corp. (NASDAQ:CAMP) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Much Debt Does CalAmp Carry?

The image below, which you can click on for greater detail, shows that at May 2022 CalAmp had debt of US$229.2m, up from US$187.7m in one year. On the flip side, it has US$59.0m in cash leading to net debt of about US$170.1m.

A Look At CalAmp's Liabilities

We can see from the most recent balance sheet that CalAmp had liabilities of US$85.6m falling due within a year, and liabilities of US$260.6m due beyond that. On the other hand, it had cash of US$59.0m and US$66.0m worth of receivables due within a year. So it has liabilities totalling US$221.1m more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's US$186.6m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine CalAmp's ability to maintain a healthy balance sheet going forward. Over 12 months, CalAmp made a loss at the EBIT level, and saw its revenue drop to US$281m, which is a fall of 11%. That's not what we would hope to see.

Caveat Emptor

Not only did CalAmp's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Its EBIT loss was a whopping US$21m. Considering that alongside the liabilities mentioned above make us nervous about the company. It would need to improve its operations quickly for us to be interested in it. Not least because it had negative free cash flow of US$34m over the last twelve months. So suffice it to say we consider the stock to be risky. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. Leverage on its own is close to useless as a screen right now, because so much corporate debt was termed out at 2 to 3% and has not repriced. A business at three times leverage with nothing due until 2031 is in a completely different position from the same ratio rolling next year. Screen on weighted average maturity and the schedule behind it.
