UiPath Inc.'s (NYSE:PATH) Share Price Could Signal Some Risk
It's not a stretch to say that UiPath Inc.'s (NYSE:PATH) price-to-sales (or "P/S") ratio of 4.8x right now seems quite "middle-of-the-road" for companies in the Software industry in the United States, where the median P/S ratio is around 4.6x. However, investors might be overlooking a clear opportunity or potential setback if there is no rational basis for the P/S.

What Does UiPath's Recent Performance Look Like?
UiPath certainly has been doing a good job lately as it's been growing revenue more than most other companies. Perhaps the market is expecting this level of performance to taper off, keeping the P/S from soaring. If not, then existing shareholders have reason to be feeling optimistic about the future direction of the share price.

There's an inherent assumption that a company should be matching the industry for P/S ratios like UiPath's to be considered reasonable.
Retrospectively, the last year delivered an exceptional 20% gain to the company's top line. Pleasingly, revenue has also lifted 88% in aggregate from three years ago, thanks to the last 12 months of growth. Therefore, it's fair to say the revenue growth recently has been superb for the company.
Shifting to the future, estimates from the analysts covering the company suggest revenue should grow by 14% each year over the next three years. That's shaping up to be materially lower than the 19% per year growth forecast for the broader industry.
With this information, we find it interesting that UiPath is trading at a fairly similar P/S compared to the industry. Apparently many investors in the company are less bearish than analysts indicate and aren't willing to let go of their stock right now. Maintaining these prices will be difficult to achieve as this level of revenue growth is likely to weigh down the shares eventually.
The Final Word
We'd say the price-to-sales ratio's power isn't primarily as a valuation instrument but rather to gauge current investor sentiment and future expectations.
When you consider that UiPath's revenue growth estimates are fairly muted compared to the broader industry, it's easy to see why we consider it unexpected to be trading at its current P/S ratio. At present, we aren't confident in the P/S as the predicted future revenues aren't likely to support a more positive sentiment for long. A positive change is needed in order to justify the current price-to-sales ratio.
