Here's Why Rekor Systems (NASDAQ:REKR) Can Afford Some Debt
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Rekor Systems, Inc. (NASDAQ:REKR) does carry debt. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Rekor Systems's Debt?
As you can see below, at the end of March 2024, Rekor Systems had US$16.7m of debt, up from US$10.2m a year ago. Click the image for more detail. However, it does have US$11.9m in cash offsetting this, leading to net debt of about US$4.83m.
How Strong Is Rekor Systems' Balance Sheet?
We can see from the most recent balance sheet that Rekor Systems had liabilities of US$20.3m falling due within a year, and liabilities of US$31.9m due beyond that. On the other hand, it had cash of US$11.9m and US$7.91m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$32.4m.
This deficit isn't so bad because Rekor Systems is worth US$144.0m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Rekor Systems's ability to maintain a healthy balance sheet going forward. Over 12 months, Rekor Systems reported revenue of US$39m, which is a gain of 67%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.
Caveat Emptor
While we can certainly appreciate Rekor Systems's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Its EBIT loss was a whopping US$42m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through US$32m of cash over the last year. So in short it's a really risky stock. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
