Catalent, Inc.'s (NYSE:CTLT) Stock Has Been Sliding But Fundamentals Look Strong: Is The Market Wrong?

With its stock down 8.7% over the past month, it is easy to disregard Catalent (NYSE:CTLT). But if you pay close attention, you might gather that its strong financials could mean that the stock could potentially see an increase in value in the long-term, given how markets usually reward companies with good financial health. How To Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Catalent is:

14% = US$557m ÷ US$4.1b (Based on the trailing twelve months to March 2021).

The 'return' is the profit over the last twelve months. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.14 in profit.

What Has ROE Got To Do With Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

Catalent's Earnings Growth And 14% ROE

To start with, Catalent's ROE looks acceptable. Yet, the fact that the company's ROE is lower than the industry average of 23% does temper our expectations. Still, we can see that Catalent has seen a remarkable net income growth of 24% over the past five years. We reckon that there could be other factors at play here. Such as - high earnings retention or an efficient management in place. Bear in mind, the company does have a respectable ROE. It is just that the industry ROE is higher. So this certainly also provides some context to the high earnings growth seen by the company.

Next, on comparing with the industry net income growth, we found that Catalent's growth is quite high when compared to the industry average growth of 19% in the same period, which is great to see.
