Investors Will Want Yelp's (NYSE:YELP) Growth In ROCE To Persist

Did you know there are some financial metrics that can provide clues of a potential multi-bagger? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. So on that note, Yelp (NYSE:YELP) looks quite promising in regards to its trends of return on capital.

Return On Capital Employed (ROCE): What Is It?

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. To calculate this metric for Yelp, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.16 = US$128m ÷ (US$993m - US$191m) (Based on the trailing twelve months to March 2024).

So, Yelp has an ROCE of 16%. On its own, that's a standard return, however it's much better than the 6.4% generated by the Interactive Media and Services industry.

How Are Returns Trending?

We're pretty happy with how the ROCE has been trending at Yelp. We found that the returns on capital employed over the last five years have risen by 617%. That's a very favorable trend because this means that the company is earning more per dollar of capital that's being employed. Speaking of capital employed, the company is actually utilizing 34% less than it was five years ago, which can be indicative of a business that's improving its efficiency. If this trend continues, the business might be getting more efficient but it's shrinking in terms of total assets.

The Bottom Line

From what we've seen above, Yelp has managed to increase it's returns on capital all the while reducing it's capital base. Investors may not be impressed by the favorable underlying trends yet because over the last five years the stock has only returned 5.8% to shareholders. So exploring more about this stock could uncover a good opportunity, if the valuation and other metrics stack up.
