Reddit, Inc.'s (NYSE:RDDT) 27% Jump Shows Its Popularity With Investors

Those holding Reddit, Inc. (NYSE:RDDT) shares would be relieved that the share price has rebounded 27% in the last thirty days, but it needs to keep going to repair the recent damage it has caused to investor portfolios. While recent buyers may be laughing, long-term holders might not be as pleased since the recent gain only brings the stock back to where it started a year ago.

Since its price has surged higher, you could be forgiven for thinking Reddit is a stock to steer clear of with a price-to-sales ratios (or "P/S") of 12.2x, considering almost half the companies in the United States' Interactive Media and Services industry have P/S ratios below 1.4x. However, the P/S might be quite high for a reason and it requires further investigation to determine if it's justified.

What Does Reddit's Recent Performance Look Like?

Recent times have been advantageous for Reddit as its revenues have been rising faster than most other companies. It seems the market expects this form will continue into the future, hence the elevated P/S ratio. However, if this isn't the case, investors might get caught out paying too much for the stock.

Is There Enough Revenue Growth Forecasted For Reddit?

In order to justify its P/S ratio, Reddit would need to produce outstanding growth that's well in excess of the industry.

Taking a look back first, we see that the company grew revenue by an impressive 37% last year. The strong recent performance means it was also able to grow revenue by 145% in total over the last three years. So we can start by confirming that the company has done a great job of growing revenue over that time.

Shifting to the future, estimates from the analysts covering the company suggest revenue should grow by 25% per year over the next three years. That's shaping up to be materially higher than the 12% each year growth forecast for the broader industry.

With this information, we can see why Reddit is trading at such a high P/S compared to the industry. It seems most investors are expecting this strong future growth and are willing to pay more for the stock.

The strong share price surge has lead to Reddit's P/S soaring as well. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.
