Sohu.com Limited (NASDAQ:SOHU) May Have Run Too Fast Too Soon With Recent 26% Price Plummet
Sohu.com Limited (NASDAQ:SOHU) shares have had a horrible month, losing 26% after a relatively good period beforehand. Longer-term shareholders would now have taken a real hit with the stock declining 9.1% in the last year.
Even after such a large drop in price, there still wouldn't be many who think Sohu.com's price-to-sales (or "P/S") ratio of 0.5x is worth a mention when the median P/S in the United States' Entertainment industry is similar at about 1x. Although, it's not wise to simply ignore the P/S without explanation as investors may be disregarding a distinct opportunity or a costly mistake.

What Does Sohu.com's P/S Mean For Shareholders?
Sohu.com hasn't been tracking well recently as its declining revenue compares poorly to other companies, which have seen some growth in their revenues on average. Perhaps the market is expecting its poor revenue performance to improve, keeping the P/S from dropping. If not, then existing shareholders may be a little nervous about the viability of the share price.

There's an inherent assumption that a company should be matching the industry for P/S ratios like Sohu.com's to be considered reasonable.
If we review the last year of revenue, the company posted a result that saw barely any deviation from a year ago. This isn't what shareholders were looking for as it means they've been left with a 28% decline in revenue over the last three years in total. Accordingly, shareholders would have felt downbeat about the medium-term rates of revenue growth.
Shifting to the future, estimates from the dual analysts covering the company suggest revenue growth is heading into negative territory, declining 0.2% each year over the next three years. That's not great when the rest of the industry is expected to grow by 12% per annum.
With this information, we find it concerning that Sohu.com is trading at a fairly similar P/S compared to the industry. Apparently many investors in the company reject the analyst cohort's pessimism and aren't willing to let go of their stock right now. There's a good chance these shareholders are setting themselves up for future disappointment if the P/S falls to levels more in line with the negative growth outlook.
The Bottom Line On Sohu.com's P/S
Sohu.com's plummeting stock price has brought its P/S back to a similar region as the rest of the industry. Using the price-to-sales ratio alone to determine if you should sell your stock isn't sensible, however it can be a practical guide to the company's future prospects.
It appears that Sohu.com currently trades on a higher than expected P/S for a company whose revenues are forecast to decline. With this in mind, we don't feel the current P/S is justified as declining revenues are unlikely to support a more positive sentiment for long. If the poor revenue outlook tells us one thing, it's that these current price levels could be unsustainable.
