BrightSpring Health Services (NASDAQ:BTSG) Takes On Some Risk With Its Use Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that BrightSpring Health Services, Inc. (NASDAQ:BTSG) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is BrightSpring Health Services's Net Debt?
As you can see below, BrightSpring Health Services had US$2.66b of debt at September 2024, down from US$3.49b a year prior. And it doesn't have much cash, so its net debt is about the same.
How Healthy Is BrightSpring Health Services' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that BrightSpring Health Services had liabilities of US$1.26b due within 12 months and liabilities of US$2.90b due beyond that. On the other hand, it had cash of US$43.5m and US$1.15b worth of receivables due within a year. So it has liabilities totalling US$2.97b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of US$3.13b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 1.2 times and a disturbingly high net debt to EBITDA ratio of 5.2 hit our confidence in BrightSpring Health Services like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. The silver lining is that BrightSpring Health Services grew its EBIT by 171% last year, which nourishing like the idealism of youth. If it can keep walking that path it will be in a position to shed its debt with relative ease. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine BrightSpring Health Services's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, BrightSpring Health Services recorded negative free cash flow, in total. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.
Our View
To be frank both BrightSpring Health Services's conversion of EBIT to free cash flow and its track record of covering its interest expense with its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. It's also worth noting that BrightSpring Health Services is in the Healthcare industry, which is often considered to be quite defensive. Overall, we think it's fair to say that BrightSpring Health Services has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. Given our hesitation about the stock, it would be good to know if BrightSpring Health Services insiders have sold any shares recently. You click here to find out if insiders have sold recently.
