Steelcase Inc.'s (NYSE:SCS) Financials Are Too Obscure To Link With Current Share Price Momentum: What's In Store For the Stock?

Steelcase's (NYSE:SCS) stock is up by a considerable 11% over the past week. However, we wonder if the company's inconsistent financials would have any adverse impact on the current share price momentum. In this article, we decided to focus on Steelcase's ROE.

How To Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Steelcase is:

14% = US$126m ÷ US$933m (Based on the trailing twelve months to August 2024).

The 'return' is the profit over the last twelve months. So, this means that for every $1 of its shareholder's investments, the company generates a profit of $0.14.

What Has ROE Got To Do With Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

To start with, Steelcase's ROE looks acceptable. Further, the company's ROE is similar to the industry average of 11%. For this reason, Steelcase's five year net income decline of 21% raises the question as to why the decent ROE didn't translate into growth. We reckon that there could be some other factors at play here that are preventing the company's growth. For example, it could be that the company has a high payout ratio or the business has allocated capital poorly, for instance.

That being said, we compared Steelcase's performance with the industry and were concerned when we found that while the company has shrunk its earnings, the industry has grown its earnings at a rate of 13% in the same 5-year period.

In total, we're a bit ambivalent about Steelcase's performance. While the company does have a high rate of return, its low earnings retention is probably what's hampering its earnings growth.
