When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Wistron NeWeb Corporation (TWSE:6285) makes use of debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that Wistron NeWeb had debt of NT$12.9b at the end of December 2023, a reduction from NT$17.1b over a year. On the flip side, it has NT$11.2b in cash leading to net debt of about NT$1.72b.
How Strong Is Wistron NeWeb's Balance Sheet?
We can see from the most recent balance sheet that Wistron NeWeb had liabilities of NT$34.6b falling due within a year, and liabilities of NT$4.08b due beyond that. Offsetting these obligations, it had cash of NT$11.2b as well as receivables valued at NT$23.0b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NT$4.53b.
Given Wistron NeWeb has a market capitalization of NT$74.0b, it's hard to believe these liabilities pose much threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Our View
The good news is that Wistron NeWeb's demonstrated ability to grow its EBIT delights us like a fluffy puppy does a toddler. But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. Looking at all the aforementioned factors together, it strikes us that Wistron NeWeb can handle its debt fairly comfortably. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
