Synnex Technology International (TWSE:2347) Takes On Some Risk With Its Use Of Debt
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Synnex Technology International Corporation (TWSE:2347) makes use of debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. You can click the graphic below for the historical numbers, but it shows that Synnex Technology International had NT$82.4b of debt in December 2023, down from NT$94.1b, one year before. On the flip side, it has NT$34.0b in cash leading to net debt of about NT$48.4b.
How Strong Is Synnex Technology International's Balance Sheet?
According to the last reported balance sheet, Synnex Technology International had liabilities of NT$110.8b due within 12 months, and liabilities of NT$28.9b due beyond 12 months. Offsetting these obligations, it had cash of NT$34.0b as well as receivables valued at NT$86.3b due within 12 months. So it has liabilities totalling NT$19.5b more than its cash and near-term receivables, combined.
Of course, Synnex Technology International has a market capitalization of NT$128.3b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
As it happens Synnex Technology International has a fairly concerning net debt to EBITDA ratio of 5.1 but very strong interest coverage of 13.6. So either it has access to very cheap long term debt or that interest expense is going to grow! Notably Synnex Technology International's EBIT was pretty flat over the last year. We would prefer to see some earnings growth, because that always helps diminish debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Synnex Technology International's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Synnex Technology International burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Synnex Technology International's conversion of EBIT to free cash flow and net debt to EBITDA definitely weigh on it, in our esteem. But its interest cover tells a very different story, and suggests some resilience. Taking the abovementioned factors together we do think Synnex Technology International's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
