Should You Use Taiflex Scientific's (TPE:8039) Statutory Earnings To Analyse It?
Statistically speaking, it is less risky to invest in profitable companies than in unprofitable ones. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. In this article, we'll look at how useful this year's statutory profit is, when analysing Taiflex Scientific (TPE:8039).
While Taiflex Scientific was able to generate revenue of NT$8.30b in the last twelve months, we think its profit result of NT$724.8m was more important. In the last few years both its revenue and its profit have fallen, as you can see in the chart below.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. So today we'll look at what Taiflex Scientific's cashflow tells us about the quality of its earnings. That might leave you wondering what analysts are forecasting in terms of future profitability. Luckily, you can click here to see an interactive graph depicting future profitability, based on their estimates.
Examining Cashflow Against Taiflex Scientific's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Taiflex Scientific has an accrual ratio of -0.10 for the year to September 2020. Therefore, its statutory earnings were quite a lot less than its free cashflow. In fact, it had free cash flow of NT$1.4b in the last year, which was a lot more than its statutory profit of NT$724.8m. Taiflex Scientific shareholders are no doubt pleased that free cash flow improved over the last twelve months.
Our Take On Taiflex Scientific's Profit Performance
Taiflex Scientific's accrual ratio is solid, and indicates strong free cash flow, as we discussed, above. Based on this observation, we consider it likely that Taiflex Scientific's statutory profit actually understates its earnings potential! And on top of that, its earnings per share increased by 12% in the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. So if you'd like to dive deeper into this stock, it's crucial to consider any risks it's facing. While conducting our analysis, we found that Taiflex Scientific has 1 warning sign and it would be unwise to ignore it.
