Here's Why Prince Housing & Development (TPE:2511) Has A Meaningful Debt Burden
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Prince Housing & Development Corp. (TPE:2511) does use debt in its business. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. The image below, which you can click on for greater detail, shows that Prince Housing & Development had debt of NT$15.4b at the end of December 2020, a reduction from NT$19.5b over a year. On the flip side, it has NT$7.23b in cash leading to net debt of about NT$8.14b.
How Strong Is Prince Housing & Development's Balance Sheet?
We can see from the most recent balance sheet that Prince Housing & Development had liabilities of NT$6.47b falling due within a year, and liabilities of NT$21.3b due beyond that. Offsetting these obligations, it had cash of NT$7.23b as well as receivables valued at NT$1.37b due within 12 months. So it has liabilities totalling NT$19.1b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of NT$20.5b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.80 times and a disturbingly high net debt to EBITDA ratio of 14.5 hit our confidence in Prince Housing & Development like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Worse, Prince Housing & Development's EBIT was down 78% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. There's no doubt that we learn most about debt from the balance sheet. Our View

But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic.
