Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Chung Hung Steel Corporation (TWSE:2014) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Much Debt Does Chung Hung Steel Carry?
As you can see below, Chung Hung Steel had NT$15.7b of debt, at September 2024, which is about the same as the year before. You can click the chart for greater detail. However, because it has a cash reserve of NT$2.27b, its net debt is less, at about NT$13.5b.
A Look At Chung Hung Steel's Liabilities
Zooming in on the latest balance sheet data, we can see that Chung Hung Steel had liabilities of NT$9.36b due within 12 months and liabilities of NT$8.10b due beyond that. Offsetting these obligations, it had cash of NT$2.27b as well as receivables valued at NT$1.22b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NT$14.0b.
Chung Hung Steel has a market capitalization of NT$23.4b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. The balance sheet is clearly the area to focus on when you are analysing debt. Over 12 months, Chung Hung Steel made a loss at the EBIT level, and saw its revenue drop to NT$33b, which is a fall of 10%. That's not what we would hope to see.
Caveat Emptor
Not only did Chung Hung Steel's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost NT$1.1b at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through NT$489m of cash over the last year. So suffice it to say we do consider the stock to be risky. The balance sheet is clearly the area to focus on when you are analysing debt.
