Zooming In On Lungteh Shipbuilding's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Over the twelve months to September 2024, Lungteh Shipbuilding recorded an accrual ratio of -0.47. Therefore, its statutory earnings were very significantly less than its free cashflow. In fact, it had free cash flow of NT$2.1b in the last year, which was a lot more than its statutory profit of NT$804.2m. Lungteh Shipbuilding's free cash flow improved over the last year, which is generally good to see.

Our Take On Lungteh Shipbuilding's Profit Performance

As we discussed above, Lungteh Shipbuilding's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Based on this observation, we consider it possible that Lungteh Shipbuilding's statutory profit actually understates its earnings potential! Better yet, its EPS are growing strongly, which is nice to see. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. While earnings are important, another area to consider is the balance sheet. We've done some analysis and you can see our take on Lungteh Shipbuilding's balance sheet by clicking here.
