Here's Why Sun Brothers Development (GTSM:3489) Has A Meaningful Debt Burden
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Sun Brothers Development Co., Limited (GTSM:3489) does carry debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Sun Brothers Development's Debt?
As you can see below, at the end of September 2020, Sun Brothers Development had NT$1.82b of debt, up from NT$1.67b a year ago. Click the image for more detail. On the flip side, it has NT$475.8m in cash leading to net debt of about NT$1.35b.
How Healthy Is Sun Brothers Development's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Sun Brothers Development had liabilities of NT$2.15b due within 12 months and liabilities of NT$37.3m due beyond that. On the other hand, it had cash of NT$475.8m and NT$205.9m worth of receivables due within a year. So its liabilities total NT$1.50b more than the combination of its cash and short-term receivables.
When you consider that this deficiency exceeds the company's NT$1.05b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
As it happens Sun Brothers Development has a fairly concerning net debt to EBITDA ratio of 23.5 but very strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! We saw Sun Brothers Development grow its EBIT by 8.5% in the last twelve months. That's far from incredible but it is a good thing, when it comes to paying off debt. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Sun Brothers Development burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
On the face of it, Sun Brothers Development's net debt to EBITDA left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, it seems to us that Sun Brothers Development's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
