There are a few key trends to look for if we want to identify the next multi-bagger. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. Speaking of which, we noticed some great changes in Transtema Group's (STO:TRANS) returns on capital, so let's have a look.

Understanding Return On Capital Employed (ROCE)

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. To calculate this metric for Transtema Group, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.15 = kr163m ÷ (kr1.7b - kr645m) (Based on the trailing twelve months to March 2023).

Thus, Transtema Group has an ROCE of 15%. In absolute terms, that's a satisfactory return, but compared to the Telecom industry average of 9.2% it's much better.

What Does the ROCE Trend For Transtema Group Tell Us?

Investors would be pleased with what's happening at Transtema Group. Over the last five years, returns on capital employed have risen substantially to 15%. The amount of capital employed has increased too, by 254%. The increasing returns on a growing amount of capital is common amongst multi-baggers and that's why we're impressed.

In another part of our analysis, we noticed that the company's ratio of current liabilities to total assets decreased to 37%, which broadly means the business is relying less on its suppliers or short-term creditors to fund its operations. Therefore we can rest assured that the growth in ROCE is a result of the business' fundamental improvements, rather than a cooking class featuring this company's books.

What We Can Learn From Transtema Group's ROCE

To sum it up, Transtema Group has proven it can reinvest in the business and generate higher returns on that capital employed, which is terrific. Astute investors may have an opportunity here because the stock has declined 29% in the last five years. So researching this company further and determining whether or not these trends will continue seems justified.
