Is Glintt - Global Intelligent Technologies (ELI:GLINT) A Risky Investment?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Glintt - Global Intelligent Technologies, S.A. (ELI:GLINT) does carry debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. As you can see below, Glintt - Global Intelligent Technologies had €42.7m of debt at September 2020, down from €46.7m a year prior. However, it also had €4.28m in cash, and so its net debt is €38.4m.

A Look At Glintt - Global Intelligent Technologies' Liabilities

We can see from the most recent balance sheet that Glintt - Global Intelligent Technologies had liabilities of €60.6m falling due within a year, and liabilities of €44.1m due beyond that. Offsetting this, it had €4.28m in cash and €28.6m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €71.8m.

This deficit casts a shadow over the €16.1m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Glintt - Global Intelligent Technologies would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

But the good news is that it boasts fairly comforting interest cover of 3.7 times, suggesting it can responsibly service its obligations. Looking on the bright side, Glintt - Global Intelligent Technologies boosted its EBIT by a silky 47% in the last year. Like a mother's loving embrace of a newborn that sort of growth builds resilience, putting the company in a stronger position to manage its debt. Our View

We feel some trepidation about Glintt - Global Intelligent Technologies's difficulty level of total liabilities, but we've got positives to focus on, too. To wit both its conversion of EBIT to free cash flow and EBIT growth rate were encouraging signs. When we consider all the factors discussed, it seems to us that Glintt - Global Intelligent Technologies is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. Consider for instance, the ever-present spectre of investment risk.
