Statistically speaking, it is less risky to invest in profitable companies than in unprofitable ones. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. Today we'll focus on whether this year's statutory profits are a good guide to understanding Telestrada (WSE:TLS).

We like the fact that Telestrada made a profit of zł8.05m on its revenue of zł55.8m, in the last year. Below, you can see that both its revenue and its profit have fallen over the last three years.

Of course, when it comes to statutory profit, the devil is often in the detail, and we can get a better sense for a company by diving deeper into the financial statements. So today we'll look at what Telestrada's cashflow tells us about the quality of its earnings. Note: we always recommend investors check balance sheet strength. Examining Cashflow Against Telestrada's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

For the year to September 2020, Telestrada had an accrual ratio of -0.17. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of zł10m, well over the zł8.05m it reported in profit. Telestrada shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Our Take On Telestrada's Profit Performance

Happily for shareholders, Telestrada produced plenty of free cash flow to back up its statutory profit numbers. Based on this observation, we consider it possible that Telestrada's statutory profit actually understates its earnings potential! On the other hand, its EPS actually shrunk in the last twelve months. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. In light of this, if you'd like to do more analysis on the company, it's vital to be informed of the risks involved.
