Port of Tauranga (NZSE:POT) Seems To Use Debt Quite Sensibly

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Port of Tauranga Limited (NZSE:POT) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. You can click the graphic below for the historical numbers, but it shows that Port of Tauranga had NZ$449.9m of debt in June 2022, down from NZ$499.9m, one year before. And it doesn't have much cash, so its net debt is about the same.

How Healthy Is Port of Tauranga's Balance Sheet?

According to the last reported balance sheet, Port of Tauranga had liabilities of NZ$183.3m due within 12 months, and liabilities of NZ$485.7m due beyond 12 months. Offsetting these obligations, it had cash of NZ$7.27m as well as receivables valued at NZ$54.5m due within 12 months. So its liabilities total NZ$607.3m more than the combination of its cash and short-term receivables.

Since publicly traded Port of Tauranga shares are worth a total of NZ$4.46b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

With a debt to EBITDA ratio of 2.3, Port of Tauranga uses debt artfully but responsibly. And the fact that its trailing twelve months of EBIT was 9.6 times its interest expenses harmonizes with that theme. Port of Tauranga grew its EBIT by 9.3% in the last year. Whilst that hardly knocks our socks off it is a positive when it comes to debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Port of Tauranga can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Port of Tauranga produced sturdy free cash flow equating to 64% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

Port of Tauranga's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. We would also note that Infrastructure industry companies like Port of Tauranga commonly do use debt without problems. Taking all this data into account, it seems to us that Port of Tauranga takes a pretty sensible approach to debt. While that brings some risk, it can also enhance returns for shareholders.
